Through the lens of derivatives, we see a market that has become far more fragile and illiquid whereby market shocks are increasingly frequent and often more severe, but with equally sharp recoveries. Banks have decreased risk taking substantially, leaving far lower and less reliable liquidity provision. Thus, smaller flows, such as those from retail investors, have far larger consequences. Central banks have propelled asset prices higher since 2008 and pushed yields lower, a trend that substantially accelerated in 2020, but with this unprecedented injection of liquidity may eventually come high inflation, which could be a substantial downside risk to assets.
